I have searched for this question and have not found anything similar.

For the official characters and still have it pass as using the actual official character? I mean, as long as they are recognizable.. This design for Balto  being a great example (not too complex, recognizable, same build etc.). I would completely use the AU design over the original if this is alright.

I believe they are allowed within reason. That picture you linked is someone drawing Balto in a different animation style (a more realistic one). But if you were to take Balto's design, throw it in the trash, and make a completely new one, that's probably not going to be okay. (The only exception I can think of is "What Balto Should Have Looked Like" or something similar, and even then, the same basic build and colors probably should be used.)

That's, of course, my opinion.

Yep! There has been no rule against AU's, except Anime crossovers I believe.
